After the launch of Apple iPhone, the iPod Touch followed soon after. Because of this, people get confused on what to purchase as they often think that both are great multimedia devices. However, you need to remember that the iPhone and the iPod Touch may look almost the same, but it has distinct features that you should know about.
Basically, the iPod Touch is an iPhone without the Phone. It has most of the iPhone iPod features, but what it lacks is the call, SMS, voicemail, and other mobile phone services. However, you need to consider the fact that the iPod Touch is a dedicated multimedia device. It has certain iPod features that the iPhone lacks.
The iPod Touch will be able to provide you with the iTunes WiFi Music Store. Here, you just have to go in a WiFi hotspot and you will be able to buy music. You can also buy Starbucks music with the iPod Touch. For example, while you’re sipping your coffee in Starbucks, you heard a song playing and you want that song in your iPod Touch. By just going online through WiFi access, you will be able to buy the song you heard playing in the Starbucks your in.
All in all, the two devices are very distinct. So, there is actually no contest on both devices. If you want a dedicated multimedia player, then you might want to go for the iPod Touch. However, if you want a phone combined with some of the great iPod features that makes it popular, then the iPhone is for you.

I’ve had both an iPhone (which was stolen) and then switched to an iPod touch as the lack of 3G features and connectivity for data annoyed me with the iPhone. Both are brilliant touch interfaces and great to use. My iPod touch does not show video correctly though even when they are bought from iTunes. I’m downloading the 1.1.2 patch as we speak in the hope that this fixes it.
Also as you point out 16GB is not a lot if you use video a lot. Still a great device though. Also is it just me that think the bevelled edges are a little sharp on the touch?
